If you run your agency through a limited company, dividends are still the most tax-efficient way to take money out of the business. But the rates changed for 2026/27, and the dividend allowance has shrunk again. You need to know exactly what you'll pay before you declare that next dividend.

Your total income for the year is £62,570. That puts you in the basic rate band for income tax purposes. But remember: the basic rate band is £50,270 for 2026/27. Your salary of £12,570 uses up £12,570 of that band. The remaining £37,700 of basic rate band is available for your dividends.

Here is the calculation:

  • Total dividends: £50,000
  • Dividend allowance: £500 taxed at 0%
  • Remaining dividends: £49,500
  • Of that, £37,700 falls within the basic rate band: taxed at 10.75%
  • The remaining £11,800 falls into the higher rate band: taxed at 35.75%

The tax due is:

£37,700 × 10.75% = £4,052.75
£11,800 × 35.75% = £4,218.50
Total dividend tax: £8,271.25

On £50,000 of dividends, you keep £41,728.75 after tax. That is an effective rate of 16.5%. Not bad, but higher than many agency directors expect.

Worked Example 2: £100,000 of Dividends

Now let's look at a more ambitious scenario. You take the same £12,570 salary plus £100,000 in dividends. Total income: £112,570.

Because your total income exceeds £100,000, your personal allowance starts to reduce. The reduction is £6,285 (half of the £12,570 above £100,000). So your effective personal allowance is £6,285. That means £6,285 of your salary is now taxable at 20% (basic rate) rather than being tax-free.

Let's focus on the dividend tax calculation:

  • Total dividends: £100,000
  • Dividend allowance: £500 taxed at 0%
  • Remaining dividends: £99,500
  • Your taxable income (salary plus dividends) is £112,570. The basic rate band is £50,270. Your salary uses £12,570 of it. The remaining basic rate band for dividends is £50,270 minus £12,570 minus £6,285 = £31,415.

This gets complicated. Let me simplify it.

The practical way to calculate dividend tax is to work out your total tax liability including the personal allowance adjustment. But for a clean answer, here is the dividend tax alone:

Of the £99,500 taxable dividends:

  • £31,415 falls within the basic rate band: taxed at 10.75% = £3,377.11
  • £68,085 falls within the higher rate band: taxed at 35.75% = £24,340.39

Total dividend tax: £27,717.50

On £100,000 of dividends, you keep £72,282.50 after tax. That is an effective rate of 27.7%.

But remember: you also lose part of your personal allowance, which increases the tax on your salary. The total additional tax from the personal allowance reduction is roughly £1,257 (20% of £6,285). So your total extra tax cost from taking £100k in dividends is around £29,000.

Worked Example 3: £200,000 of Dividends

This is for the agency founders who have scaled hard and are taking serious money out of the business.

Salary: £12,570. Dividends: £200,000. Total income: £212,570.

Your personal allowance is zero because your income exceeds £125,140. Your entire salary is taxable at 20% (basic rate) for the first £37,700 of it, then 40% for the rest. But again, let's focus on the dividend tax.

Total dividends: £200,000. Dividend allowance: £500 at 0%. Remaining: £199,500.

Your total taxable income is £212,570. The basic rate band is £50,270. Your salary uses £12,570 of it. The remaining basic rate band for dividends is £37,700.

The higher rate band runs from £50,271 to £125,140. That is £74,870 of income. Your dividends fill that band.

How to Reduce Your Dividend Tax Bill

There are legitimate ways to reduce the tax you pay on dividends. None of them are loopholes. They are standard planning options that specialist agency accountants use for agency clients every day.

Use Your Spouse's Allowances

If your spouse or civil partner is a shareholder in the agency, you can pay them dividends. They have their own personal allowance (£12,570), their own dividend allowance (£500), and their own basic rate band. If they have little or no other income, they can receive dividends taxed at 0% or 10.75% rather than your higher rate.

This only works if the shares are genuinely owned by them. HMRC will challenge arrangements where shares are held purely for tax avoidance without any real ownership or risk. But for most married couples running an agency together, it is straightforward.

Keep Profits in the Company

You do not have to take all the profits out every year. Retained profits in the company are taxed at corporation tax rates (19% to 25%). If you do not need the money personally, leaving it in the business defers the dividend tax until a later year. The dividend allowance was £2,000 in 2022/23. It dropped to £1,000 in 2023/24, then £500 in 2024/25. For 2026/27, it stays at £500.

For most agency directors, this change is not material. On £50,000 of dividends, the difference between a £2,000 allowance and a £500 allowance is £161.25 in extra tax (1,500 × 10.75%). It is annoying, but it should not change your dividend strategy.

When to Take Dividends

Dividends can only be paid from distributable profits. That means your company must have enough retained earnings to cover the dividend. You cannot pay a dividend if the company is making a loss or has negative reserves.

Most agency directors take dividends quarterly or annually. Quarterly works well if you have predictable profits. Annual dividends are simpler but can create a large personal tax bill in one go.

Dividend Tax vs. Salary: The Real Comparison

For 2026/27, taking dividends is still more tax-efficient than taking additional salary above the £12,570 threshold. Here is why:

  • Additional salary above £12,570 incurs employee NI at 8% and employer NI at 15%. That is a combined 23% before income tax.
  • Dividends incur no NI. The tax is 10.75%, 35.75%, or 39.35% depending on your band.

For a basic rate taxpayer, dividends at 10.75% are clearly better than salary at 20% income tax plus 23% NI. For a higher rate taxpayer, dividends at 35.75% versus salary at 40% plus 2% employee NI (above £50,270) plus 15% employer NI is still a win.

But the gap has narrowed. In 2021/22, the dividend higher rate was 32.5%. Now it is 35.75%. The direction of travel is clear. Dividends are still the better option, but the margin is smaller than it was.

What About IR35 Contractors?

If you operate through a limited company but are caught by IR35, the rules are different. Your deemed employment income is subject to PAYE and NI. You cannot avoid NI by taking dividends on that income. If you are inside IR35, your dividend strategy is largely irrelevant because most of your income is treated as salary.

For agency owners who also do contract work through their own company, this is a critical distinction. Make sure you and your accountant know which engagements are inside and outside IR35 before you plan your dividend strategy.
